It has nothing to do with horses. Mulatto is a racial term, just like negro. Originally it was not an offensive one, but nowadays it is considered kind of old-fashioned or politically not so correct. Anyway, the term itself isn’t racist, but if you’re offended, you should ask your friend(s) to use some other terms – like biracial, for example.
